The main objective of this paper is to debate the methods and theories of asset valuation from the investor's point of view when creating a portfolio. The focus lies on the two most important models in the area of portfolio management: The Capital Asset Pricing Model (CAPM) and the Arbitrage Pricing Theory (APT). The CAPM attempts to explain the theoretical relationship between risk and returns and how an investor can maximize the returns and minimize the risk when adding an asset to a welldiversified portfolio. The paper also points out the importance of a fundamental strategy in portfolio management: risk reduction through effective diversification. This work will explain the theory and discuss the dynamics behind the models, such as the beta coefficient, the Capital Market Line (CML) or the Security Market Line (SML). In addition this dissertation points out and explains the most important and influential models and theories that have led to the development of the CAPM. These are discussed at the beginning of the paper. Then the CAPM and APT are analyzed in depth with their assumptions, strengths, weaknesses, criticism as well as their utility in practice. The paper finishes with the proposal and discussion of alternative models that overcome the limitations of the CAPM and APT and concludes with a summary of the findings.es_ES
