Abstract
This dissertation attempts to explore the state-of-the-art of behavioural finance, especially analysing the psychological biases affecting financial decision making. Its purpose is to provide a general overview of the matter, hence, only the most relevant contributions have been evaluated.
Economic science, in its origins, acknowledged human incapability to take decisions in an absolutely rational way. However, throughout the 20th century, academics started to build theories and models based on efficiency, rationality and optimization. As a reaction to this tendency, during the 1970s, psychologists and economists develop a school of thought, which questions the aforementioned principles, which is now known as behavioral finance. Both biases and heuristics, affecting human cognition, have been carefully studied, as well as, our attitude towards risk, particularly when taking financial or economical decisions. Furthermore, the importance of randomness, irrationality and the so called Black Swans in financial markets, have been analysed. Additionally, this dissertation looks at certain theories that challenge some well-known classic financial hypothesis. Finally, this paper examines models and mechanisms that apply ideas that stem from behavioral finance principles, in economic policies, for instance, nudging.
